Imagine standing at the entrance of a high-end electronics store clutching a discount coupon that allows you to purchase a specific smartphone for ₹50,000. If the current store price for that phone is ₹60,000, your coupon has immediate, tangible value; you are in the money before you even walk through the door. However, if the store is running a clearance sale and the phone drops to ₹45,000, your coupon is redundant because there is no incentive to exercise a right to buy an asset for more than its prevailing open-market value.
In the derivatives algorithm, this critical relationship is defined as moneyness, serving as the fundamental analytical framework used to determine the structural alignment between the current market spot price and the fixed strike price of a contract. It acts as an operational metric to instantly assess whether a position possesses intrinsic value or remains in a dormant, non-profitable state. By identifying moneyness, market participants can evaluate potential profit or loss at any moment in the trading cycle, providing the clear data required to execute disciplined and informed strategies.
The algorithm of moneyness is divided into three distinct operational categories, each representing the current status of a position based on its immediate exercise potential:
In the Money (ITM): Defines a state where the contract possesses immediate, usable value. For a call option, the market spot price exceeds your strike price, allowing you to buy below market value; for a put, the market spot price falls below your strike, enabling you to sell above market value.
Out of the Money (OTM): Characterizes a contract that currently has no immediate utility for exercise. For a call, the spot price remains below the strike; for a put, the spot price is higher than the strike, rendering the contract devoid of intrinsic value.
At the Money (ATM): The point of equilibrium where the strike price equals the current market spot price, serving as the fulcrum of the system where a single price tick changes the instrument's status.
Moneyness dictates the pricing structure of a contract and helps traders select instruments that match their specific risk-reward profile within a zero-sum ecosystem.
ITM Options: Command higher premiums (the non-refundable insurance fee paid to secure an option) because buyers are paying for established, tangible value, representing a lower-speculation profile for the buyer but a high-liability environment for the option writer.
OTM Options: Priced much lower to reflect the lower probability of reaching profitability before the expiration window closes, making them popular among retail participants seeking high leverage.
Holder vs. Writer Symmetry: The derivatives market operates as a zero-sum game where wealth is transferred; if a holder's option is in a profitable ITM state, the writer (the seller who assumes performance obligations in exchange for the premium) is simultaneously in an OTM state of liability.
A common structural error among junior market participants is an obsession with inexpensive OTM options. Because these contracts are cheap, they offer the psychological allure of high leverage, but they suffer from a severe structural flaw.
The Probability Gap: Without a massive, sudden market movement to push an OTM contract into the ITM zone before expiration, the premium paid is fully eroded to zero.
Institutional Harvesting: Experienced professional traders frequently act as option sellers, collecting premiums on OTM contracts from retail participants while banking on the high mathematical probability of expiration failure.
